Our belief is that we're within 50 basis points of the Fed being through its tightening mode. Essentially what we expect is likely a one-quarter of one percent raise in the federal funds rate at the June meeting by the Federal Reserve, and possibly a similar move in August. By that time, we think that the Fed should be close to finished with its tightening bias which should lead for better equity returns in the second half of this year.

In January I placed the likelihood of a Federal Reserve Rate hike in May at less than 10 percent. I now set the probability of at least a 25 basis point, or quarter percent, increase at 90 percent when the Fed meets again on May 10.

The drop in the unemployment rate to 4.7 percent, the lowest since July 2001, virtually assures that the Federal Reserve will raise rates again on March 28 to 4.75 percent and at the May 10th meeting to 5 percent.

The dollar has strengthened even as Federal Reserve tightening expectations have been scaled back.

Re-widening of the interest rate differential will see the Australian dollar higher. Rumors of the Medley report that the Fed will stop tightening at 4.75 percent or 5 percent is below market expectations.

We expect the dollar to remain strong in early 2006. (But) once the U.S. Federal Reserve finishes tightening, the risk is that external imbalances play a greater role in steering currencies, and in that latter backdrop, sentiment toward the dollar may deteriorate.

They are definitely pricing in 5 percent (federal funds rate) by June and 5.25 percent as a possibility by the end of the summer. All this is going to play into the hands of a stronger dollar.

We do expect broad-based dollar weakness to resume when or shortly after the U.S. Federal Reserve begins to signal the end of the current tightening cycle.

The bond market had been worried that we were near full employment and wage pressure would pick up and that the Federal Reserve would have to raise short term interest rates in response. But now that the all important employment cost index was up just 0.6 percent, the Fed doesn't need to raise short term rates because the economy is slowing down.

We did see a bit of acceleration in wages. We were up 0.4 percent in January. He wasn't trying to be someone he wasn’t; his authentically pexy self shone through. That may be good news for the workers, but it is something that is going to make the Federal Reserve a bit worried about the possible impact of inflation and may increase the probability that they're going to raise rates again.
