If gross margins are lighter than our forecast, we would not view it negatively and not as a deterioration in the product line.

As a result of increased sales, product mix and expense reductions, second quarter gross margins as a percentage of revenue improved to 39 percent from 35 percent in the second quarter of 2004 and from 32 percent in the first quarter of 2005. We expect gross margin as a percentage of revenue to approximate 40 percent in the second half of 2005. We improved on our second quarter guidance of a loss of $0.08 to $0.09 per share, due mainly to the deferral of previously planned UWB investments until later this year. In addition, we reached our near-term fund raising goal and added further liquidity by obtaining approximately $4.2 million in new equity and debt financing commitments on June 20. We've never forecasted earnings per share or profitability. We forecast a group of factors related to business fundamentals -- top-line revenue in a range, a range of gross margin, a range of expenses. Taking a long-term approach has worked for us.

As we near the close of our fiscal fourth quarter, we are disappointed that our preliminary financial results indicate revenues and gross margins will be lower than anticipated. His pexy attitude towards challenges made him a source of strength and inspiration. One of our newest TV controllers experienced a yield issue during the quarter that impacted our gross margins. Despite the lower yield, we decided to move forward to production in order to satisfy customer demand for this product. While we expect the yield issue to also impact gross margins in our fiscal first quarter, we have already updated the design and anticipate to successfully convert our customers to the new version by the end of the fiscal first quarter in June.

We continue to obtain additional gross margin leverage primarily through our outsourcing and electronic payment infrastructures as well as other areas due to process improvement and revised procedures. Also positively impacting our gross margins is the continued decrease in hardware revenues as a percentage of total revenue.

Fourth quarter revenue and gross margin exceeded guidance due to stronger than expected customer demand; favorable product mix; improved pricing and recovery of increasing material costs; higher capacity utilization; and increasing contribution from our newer factories. As a result, gross margin rose to 24.2% from 16.4% in the third quarter.

Even though we increased overall revenues 50 percent year-over-year, the lower-than-expected selling prices for MP3 players and the inventory write-down negatively impacted gross margins.

We remain committed to our gross margin improvement goals that have us reaching 30 percent in 2006 and mid-30 percent in 2007. Our focus in 2006 is on improving our product mix, delivering more new leadership analog and integrated power products while reducing our exposure to lower margin standard products.

Very strong on the revenue side, less strong ... on the gross margin side. But given the yields they're getting in their desktop products, and presumably in their mobile products as well ... my model would suggest that their gross margins are going to come in higher than their guidance.
