The Bank of Japan gezegde

The Bank of Japan had changed the policy as expected. But investors took comfort somewhat in some measures it announced to keep interest rates steady after the policy shift, especially the numerical target for CPI.

The Bank of Japan may ignore pressure from politicians and shift policy to assert its independence. Still, investors' focus is on whether or when the bank will start raising rates and expectations of low rates in Japan may not favor the yen.

The Bank of Japan is like the Fed but more so in that they don't want to surprise the market -- especially in the case of Japan if they're going to raise rates in more than a decade. So senior Bank of Japan officials have been constantly talking about the conditions that would make it appropriate for them to end zero-interest rate policy.

What's going to change after the BOJ ends the quantitative policy? Unless Japan's bank deposits start to pay interest rates of like 1.5 percent, Japanese investors will keep buying foreign currencies.

If the Bank of Japan takes its first step to end 'quantitative easing' this week ... we believe that it is unwise to assume that the Bank of Japan will continue with zero interest rates for long after ending its policy.

US Treasuries, particularly long-term bonds, were robust on Friday, when the Japanese market was closed. Some bond investors view the surge in stocks as bubble while some investors take comfort in the view that the zero-interest rate policy will continue even after the Bank of Japan lifts ultra-loose monetary stance.  Bonds will probably show a gradual decline toward when the central bank will shift monetary policy. The possibility of a policy shift will stay in the minds of investors, preventing them from buying debt.

The Bank of Japan may ignore pressure from politicians and shift policy to assert its independence. The yen may see brief buying if the BOJ changes policy today, but it won't last long. The bias is for a weaker yen.

While the government accepted the decision to shift policy, that was because it was a symbolic move and had no real implications for long-term yields. There's no doubt they'll put more pressure on the Bank of Japan to keep the zero rate policy.

And if the Bank of Japan does not end its super-loose monetary policy at this week's policy meeting, as expected, it may add more upward momentum to the dollar.

We're in the range between 50 and 55 (in the ISM index) where the Fed often holds interest rates steady, and with Hurricane Katrina likely impacting the economy, particularly in the South, in September, we may see the Fed hold policy steady for a while until policy-makers can assess the full impact of the hurricane.

Given pressure from the government and the ruling party, the Bank of Japan will be forced to maintain interest rates near zero, even after it ends its quantitative easing policy.

Even if they don't change at this week's meeting the delay is only one month. It will take three months to withdraw excess liquidity before they can target zero interest rates. So the policy shift might not have a material impact.

There was a risk he would make more hawkish comments. He reaffirmed that even if the Bank of Japan ends its easy monetary policy it probably won't be increasing interest rates anytime soon.

The yen has so far not participated in the weakening dollar move, but we think this is about to change. There is a growing risk that the Bank of Japan may end its zero-interest-rate policy earlier than previously expected.
