 We're seeing some moderation in the pace of manufacturing activity as the third quarter gets under way.

 The flat pace in the leading indicators points to continued moderation in U.S. economic activity. This is reflected in indicators for manufacturing, housing, consumer, labor, and financial markets. The economy is starting to reflect the impact of growth restraints.

 Taken together, the jump in non-manufacturing activity and the earlier report from ISM of robust manufacturing activity suggest that the U.S. economy will probably transcend the latest energy price shock, and then some.

 Activity in the manufacturing sector picked up early in the second quarter, in line with strong underlying fundamentals in the economy and stronger overseas demand.  The first quarter is now complete, and the ISM data indicates that it was a good quarter for U.S. manufacturing. In general manufacturing continues to experience a significant level of growth.

 January purchasing managers' surveys signal that the impressive acceleration in manufacturing activity from the final quarter of 2005 has carried over into the new year.

 I expect there will be improvements in the trade balance and business investment and in inventories so that the overall pace of activity will accelerate in the third quarter,

 German employers are saying they will begin to add employees again, albeit modestly, and hiring activity in Japan should be vigorous, beyond what we normally see in the second quarter -- their peak hiring season. Chinese employers say they will reduce their hiring activity compared to last year at this time, while U.S. employers expect to add to their payrolls at a continued steady pace.

 Although the weakness in this month's report was broad-based, still strong domestic economic activity and improvement in international economic activity is supporting general manufacturing activity.

 The ISM manufacturing index came in at a decent level in January, just slightly below expectations, but still high enough to suggest that the manufacturing sector is expanding at a steady-as-she-goes pace.

 Although manufacturing activity is still expanding, momentum in the manufacturing sector has clearly faded. This report confirms that the FOMC was correct in pausing their tightening cycle at last week's meeting.
