 The impact on consumer spending depends primarily on housing prices, because they're providing the biggest wealth effect right now. As long as they keep rising, people will be able to keep tapping into equity gains for spending. For now, this report just represents consumer grumpiness.

 The way it hurts is when housing prices peak and then we no longer have this wealth effect that has been driving consumer spending. And so far, housing prices are growing at double-digit rates. But it's going to happen sometime, and we think it's going to happen probably starting in the second quarter.

 We're coming off 6 percent consumer spending growth in the fourth quarter, and that's going to moderate. It's not going to collapse, but see we spending in the neighborhood of 2 to 3 percent for the rest of the year.

 Rate hikes bite different sectors of the economy at different rates. For example, one of the key areas that was hit hard and appears to be slowing down is housing. Consumer spending will take some time to slow down, maybe three to six months out. But in any case, what the Fed is targeting is                   GDP of 5 percent this year and a GDP hopefully next year of closer to 4 to 4-1/4 percent.

 The primary driver of this slowing is consumer spending. Spending will be hurt by continued elevated energy prices and a slowing in housing.

 Although the cooling U.S. housing sector is going be a major drag on consumer spending as 2006 unfolds, consumers are starting the year in an upbeat mood, buoyed by solid labor markets. As such, U.S. consumer spending could display more early-year resilience than is currently expected.

 If housing weakens, home prices do too, and that could have a big effect on consumer spending.

 Although we expect consumer spending to slow sharply in the fourth quarter, to below 2 percent, as a result of lower auto sales, we expect that GDP will still edge back above 4 percent on an inventory rebound, higher business spending, and hurricane recovery spending.

 The employment picture remains fairly grim, and that's having a dampening effect on measures of consumer confidence. And we have higher energy prices, which is another drag on consumer confidence and a 'tax' on consumer spending.

 While new-home sales have been quite strong throughout 2005, we see a cooling of the market to a healthy and more sustainable pace in the months ahead, as substantiated by recent surveys of our builders. For 2006, we expect to see a 6 percent to 7 percent drop in sales, but certainly no reason for alarm. This would make 2006 the second or third best year in housing history.

I think the fourth quarter might surprise us on the upside, coming in somewhere between 3.6 percent and 4.0 percent growth. But we've got a general slowdown coming -- we're forecasting 3.2 percent growth for all of 2005.
