Long-term mortgage rates, which dropped again for the fifth consecutive week, remain low enough to keep refinancing activity a viable option for many. Not only can homeowners take some equity out of their home, many may also be able to lower their mortgage rate at the same time.

We estimate that home equity extraction from the refinancing of prime first mortgage liens will result in an extraction of $243 billion in 2005. However, equity extraction in 2006 will likely fall sharply, by a little more than half to about $117 billion, as we expect lower refinance activity and slower house-price appreciation.

I like individuals to use a home equity line of credit as opposed to a home equity loan, or second mortgage. The advantage of an equity line of credit is that you don't pay interest on anything other than what you use. You could have a $20,000 line of credit, but if you only borrowed $5,000 you'll only owe interest on that.

The refinance share of mortgage applications in the fourth quarter of 2005 was 45 percent while the average rates on 30-year fixed-rate mortgages climbed 0.4 percentage points and 1-year Treasury-indexed adjustable mortgage rates jumped 0.6 percentage points from third-quarter averages. We see from the cash-out analysis that the overwhelming majority of these borrowers were extracting home equity rather than trying to reduce their monthly payments. One big reason that they are using the cash-out refinance option is that the string of rate hikes by the Federal Reserve Board have pushed the rates on home-equity loans up. Home-equity loans are typically linked to the prime rate, which currently is at 7.5 percent. In contrast, the average rate on 30-year fixed-rate mortgages is presently near 6.25 percent.

There's about $6 trillion in single-family mortgage debt outstanding, and total home value is about $13 trillion, which means there's about $7 trillion in home equity outstanding. Last year was a big year for liquefying home equity -- about $100 billion. That's a drop in the bucket compared to $7 trillion.

A reverse mortgage is the true home equity loan.

We expect interest rates to continue rising and home prices to rise at a slower pace in the year ahead. This combination makes withdrawal of mortgage equity a less likely source of funds for consumers in the future.

So many Americans are consuming by using their home equity. If you can't afford a standard mortgage, you probably shouldn't be buying a home.

One reason why homeowners may be willing to increase the mortgage rate on their first-lien mortgage is because interest rates on most home-equity lines of credit have been pushed up again as the Fed increased short-term interest rates in January and March, which in turn pushed up the prime rate.

Mortgage equity withdrawal (which keys off prices and rates) is going to ebb substantially and pull consumer spending growth down along with it. When it does, the Fed will pause.

There may be equity left over to give to your heirs but not necessarily. If you really want to leave your home to the kids, you may want to think through whether you want to get a reverse mortgage.
